Portfolio Heat
Portfolio heat is the sum of all individual position risks (maximum loss per position) across all currently open trades, expressed as a percentage of total trading capital. If three positions each carry a maximum risk of 2 percent of capital, the portfolio heat is 6 percent. Portfolio heat measures the maximum loss that could occur if all open positions simultaneously reach their maximum loss outcome -- which is most likely during sharp adverse market events, precisely when positions are most correlated.
Why Individual Position Limits Are Not Enough
Imagine Rohit Verma from Hyderabad who has the following four positions open simultaneously in his Nifty options account: a long Nifty 23,000 CE (call position on Nifty), a long Bank Nifty 47,500 CE (call position on Bank Nifty), a long Infosys 1,750 CE (call on Infosys), and a long Reliance 2,900 CE (call on Reliance). Each position is sized at 2 percent of his Rs 5 lakh account -- Rs 10,000 maximum risk per position, Rs 40,000 total portfolio heat at 8 percent.
At the individual position level, this looks diversified. Four different instruments across two indices and two large-cap stocks. But consider what happens on an RBI policy surprise that sends Nifty down 3 percent: Bank Nifty also falls (it correlates at 0.85 with Nifty). Infosys and Reliance both decline (Nifty 50 large-caps are highly correlated with the index during sharp moves). All four call positions lose simultaneously. The 8 percent portfolio heat is realised in a single event. What appeared to be four independent 2 percent positions was in reality one concentrated 8 percent bet on the Indian equity market continuing to rise.
Managing Portfolio Heat - The Practical Framework
The maximum portfolio heat limit for most retail traders should be no greater than 6 to 8 percent of trading capital at any time. This means a maximum of three to four simultaneously open positions each sized at 2 percent, or six to eight positions each sized at 1 percent. Beyond this level, the correlation risk during adverse market events becomes too concentrated.
The additional constraint for managing correlation risk is directional balance: no more than 60 percent of portfolio heat should be in the same directional exposure at any time. If three out of four open positions are long calls (bullish), the portfolio is 75 percent correlated with the upside. Adding a fourth bullish position would push correlation to 100 percent. Instead, the fourth position should either be a put position (bearish, providing directional balance) or a neutral position such as an iron condor that benefits from range-bound conditions.
Diversification in options trading is not about holding different instruments -- it is about holding different directional exposures. Four call positions on four different instruments is not diversification. It is concentration in four dimensions of the same bet.
Correlation Spikes During Market Stress
Under normal conditions, Nifty and individual large-cap stocks have correlations of 0.5 to 0.8. During sharp market sell-offs (India VIX spiking above 20), correlations across Indian equities typically rise above 0.9. This correlation spike is the defining feature of market stress: the diversification benefit that exists in calm conditions disappears precisely when it is most needed. Portfolio heat management must account for stress correlations, not normal correlations.
Event Weeks Require Reduced Portfolio Heat
In weeks with major scheduled events (RBI policy, Union Budget, quarterly earnings from multiple Nifty 50 companies), the probability of a simultaneous adverse move across all equity positions is significantly higher than in normal weeks. During event weeks, reduce maximum portfolio heat to 4 percent (two positions at 2 percent each, or four positions at 1 percent each) and avoid holding directionally correlated positions across multiple instruments simultaneously.
HYDERABAD, JUNE 2024 - ELECTION RESULTS DAY
Rohit Verma had three call positions open when the Lok Sabha election results came in on June 4, 2024 -- two Nifty calls and one Bank Nifty call, collectively representing 6 percent portfolio heat. When Nifty opened sharply lower with the unexpected result, all three positions moved against him simultaneously. The 6 percent portfolio heat became a 6 percent drawdown in the first fifteen minutes of trading. The individual position sizing had been correct (2 percent each), and each position had a valid technical setup. But the directional correlation meant that the event risk was completely undiversified. After this experience, Rohit implemented a rule: no more than 4 percent total portfolio heat in positions that are directionally correlated with Nifty, with any remaining heat in directionally neutral or inverse positions.
Check Portfolio Heat Before Every New Position
Before entering any new options position, calculate the current total portfolio heat: sum up the maximum risk on all currently open positions. If adding the new position would push total heat above your limit (6 to 8 percent), either close an existing position first or reduce the size of the new position. This calculation takes 30 seconds and prevents the gradual accumulation of concentrated directional exposure that most traders do not notice until an adverse event reveals it.
