Gamma Explosion Near Expiry — The Risk and Opportunity

Introductory Context

"The gamma explosion is not a sudden event that happens only in the final hour before expiry. It begins building in the final three to four sessions, accelerates on Monday, and peaks on Tuesday. Each session in this window represents a meaningfully different gamma environment from the one before it. A position that was comfortable on Friday (with manageable gamma) may be perilous on Monday (with 3 to 5 times Friday's gamma) even if the underlying has barely moved. Understanding how gamma changes with time -- and specifically how the gamma explosion manifests in the Indian weekly options market -- is the most important single concept in expiry-day trading. "

The Mathematics of Gamma Near Expiry 

The Black-Scholes model gives gamma for an ATM option as: Gamma = N'(d1) / (S × sigma × sqrt(T)). Where N'(d1) is the standard normal PDF value, S is the underlying price, sigma is implied volatility, and T is time to expiry in years. As T approaches zero (expiry approaches), the sqrt(T) denominator approaches zero, making gamma approach infinity. This mathematical infinity is what options traders call the gamma explosion: near expiry, the ATM option's gamma becomes extremely large, meaning small moves in the underlying produce large changes in the option's delta. 

Practical illustration: Nifty at 23,500. ATM 23,500 CE with 5 sessions to expiry: gamma approximately 0.0004. A 100-point Nifty move changes the call's delta by approximately 0.04 (from delta 0.50 to 0.54). Same 23,500 CE with 1 session to expiry: gamma approximately 0.0018. Same 100-point Nifty move now changes the call's delta by approximately 0.18 (from delta 0.50 to 0.68). The gamma has increased 4.5 times in four sessions. The P&L impact of the same 100-point move: Rs 100 per unit directional gain PLUS Rs 9 per unit gamma benefit (for the long call holder) or Rs 9 per unit gamma cost (for the short call holder). The gamma cost is the fundamental reason why short options near expiry are dangerous. 

Gamma as Risk for Short Options 

For the short option seller, gamma is a cost: every point the underlying moves away from the short strike produces an increasingly large delta change that works against the position. On Monday (one session to expiry) with ATM gamma of 0.0018: a 200-point adverse move changes the short option's delta from -0.50 to -0.86. The short option has effectively become a deep ITM option with near-linear loss accumulation. From the original Rs 35 at-risk (the Monday morning option value), a 200-point move can take the option to Rs 205 per unit (Rs 200 intrinsic + Rs 5 residual time value) -- a Rs 170 per unit loss on a position that was showing Rs 35 per unit of remaining profit. This is the gamma explosion's destructive effect on short-option positions held too close to expiry. 

Gamma as Opportunity for Long Options 

For the long option buyer, the same gamma explosion creates extraordinary leverage. On Monday with high gamma: a 200-point favourable move can transform a near-worthless Rs 35 option into an Rs 205 option -- a 486 percent gain from a single session's move. Directional traders who buy ATM options specifically in the high-gamma Monday session are making a high-leverage directional bet: the option's sensitivity to the underlying's movement is at its annual maximum, meaning both the potential gain and the potential loss from a given move are maximally amplified. Gamma Profile by Session (ATM Nifty Weekly Option)

Wednesday (4 sessions): Gamma 0.00040. 100-pt move changes delta by 0.04. P&L impact per lot: Rs 300. Thursday (3 sessions): Gamma 0.00054. Delta change 0.054. P&L: Rs 405. Friday (2 sessions): Gamma 0.00078. Delta change 0.078. P&L: Rs 585. Monday (1 session): Gamma 0.00180. Delta change 0.180. P&L: Rs 1,350. Tuesday expiry (final hour): Gamma → ∞ (mathematically). Option transitions between Rs 0 (OTM) and Rs full-intrinsic (ITM) near the strike.

The Gamma Risk Zone - When Monday Management Is Critical 

The 'gamma risk zone' defines the range within which the short option position faces meaningful gamma-driven threat. For an ATM option on Monday with delta 0.50 and gamma 0.0018: a 100-point Nifty move changes the delta to 0.68 (18-point delta change). The option's value at that point: approximately Rs 35 + Rs 100 delta gain + Rs 9 gamma gain = Rs 144. From the short seller's perspective: what started as Rs 35 of remaining time value has become Rs 144 of near-ATM option value -- a Rs 109 loss on a position expected to produce Rs 35 of income. The gamma risk zone on Monday: any position within 100 points of the short strike is in the danger zone. This is why the Monday exit protocol specifies closing positions when either short strike is within 100 points of the current underlying, as covered in the weekly management protocols. 

Gamma near expiry is options' version of nuclear fission: small inputs produce large outputs, the process becomes self-reinforcing, and the outcome can be catastrophic if not managed correctly. The short option seller who understands gamma's behaviour by session can manage weekly positions with surgical precision -- exiting before the explosion zone is reached. The long option buyer who understands the same dynamics can enter the high-gamma zone with deliberately sized positions that leverage the explosion's amplifying effect while controlling the potential loss to the premium paid.

Gamma Risk Is Asymmetric -- It Accelerates on Adverse Moves

The gamma-driven loss from a short option position accelerates as the underlying moves further against the position. A 100-point adverse Monday move produces Rs 1,350 per lot gamma cost (from the delta table above). A 200-point adverse move produces not Rs 2,700 but approximately Rs 6,200 per lot gamma cost -- more than 4.5 times the 100-point cost, not just 2 times. This acceleration (from the gamma itself changing as the option moves deeper ITM) means that large adverse moves near expiry produce losses that grow faster than proportionally. The first 100 points of adverse move is dangerous; the next 100 points is catastrophically dangerous for positions held without stop-losses near expiry.
